Gold prices often rise when there's a drop in inflation due to a few reasons:

Hedge Against Inflation: Gold is considered a hedge against inflation. When inflation drops, the value of traditional currencies may decrease. Investors then turn to assets like gold, which tends to hold its value more consistently, thereby driving up its demand and price.

Lower Opportunity Cost: When inflation drops and interest rates fall, the opportunity cost of holding gold reduces. Since gold doesn’t yield interest or dividends, its attractiveness as an investment option increases when interest rates are low.

Now, the Dollar Index (DXY) measures the strength of the US dollar against a basket of other major currencies. When the Federal Reserve (Fed) adopts a dovish stance, meaning it signals a willingness to keep interest rates low or to implement expansionary monetary policies:

Impact on DXY: A dovish Fed typically leads to a decrease in the value of the dollar. This occurs because lower interest rates can make the dollar less appealing to investors seeking higher yields elsewhere. As a result, the demand for the dollar might decrease, leading to a decline in its value relative to other currencies in the DXY basket.

Inverse Relationship: Gold and the dollar often exhibit an inverse relationship. A weaker dollar tends to make gold cheaper for holders of other currencies, thereby increasing demand and, consequently, the price of gold.

Therefore, a scenario where gold prices go up due to a drop in inflation, combined with a dovish Fed leading to a drop in the DXY, creates a reinforcing cycle: the drop in inflation pushes up gold prices, while the dovish Fed policy weakens the dollar, further contributing to the rise in gold prices due to their inverse relationship.
